Youdao, Inc. (DAO): The AI Rebuild of a NetEase Spinout

Youdao, the Hangzhou education and advertising company spun out of NetEase's dictionary business and listed on the NYSE in 2019, delivered a second quarter that reframes what the stock economically is. Revenue for the quarter came in at RMB1.467 billion, up a modest 3.5% year over year, yet that bland headline conceals a genuine mix shift: learning services grew while online marketing services declined and smart hardware fell sharply. The company is deliberately trading low-margin ad volume for higher-margin tutoring and subscription revenue, and the P and L confirms the trade is working.

The consequence shows up in profitability, not the top line. Gross margin expanded to 48.9% from the year-ago level, and operating income rose nearly threefold to RMB111.5 million, marking a meaningful operating margin for the quarter. That marks the eighth consecutive quarter of operating profit, a stark contrast to the full prior year, in which operating income of RMB221.3 million left net income attributable to ordinary shareholders at RMB107.3 million, a figure this single quarter nearly matches. Non-GAAP net income attributable to ordinary shareholders surged past sevenfold year over year, and the first half now stands at RMB121.2 million of GAAP net income against RMB57.1 million in the comparable prior-year period.

The counterweight is structural, not cyclical. The balance sheet still carries a shareholders' deficit of RMB1.807 billion at mid-year, funded in large part by short-term and long-term loans from NetEase Group drawn from a $300 million revolving facility. The dependency is the defining structural feature of this equity.

NetEase beneficially owns 8.9% of Class A ordinary shares and most of Class B, translating to 67.1% of total voting power, making it the dominant capital provider and a major commercial counterparty. The market has already moved the stock off its 52-week low to $14.79, but the equity is still priced around a business that has only recently begun to earn at scale. The next quarter's learning services growth rate and the trajectory of the RMB835.1 million contract liabilities balance are the two numbers that test whether the margin story is durable or a one-time post-pandemic tutoring bounce. The related party relationship is the real investment debate, and it cuts both ways.
